I can only hold 5 items in my rucksack, and there are spaces for 15 items but they're X-ed out. It's already the end of the first year, how do I expand it?

To get the first upgrade you can purchase it I believe at Michael’s tool shop.
The biggest upgrade is alittle more involved. You will have to befriend Martha and get her friendship up to 2-3 hearts. After she will give the rucksack to you. She really likes wool.
If it’s anything like the GBA/DS series requirements, then you’ll be able to buy it in the market where they sell the seeds. I think the requirements for them to sell you a larger rucksack is to either make a set amount of money or to ship a set amount of crops. I can’t be absolutely sure though.
